Passive Activity, At-Risk & Basis Limitations: A Tax Loss Has to Pass Through More Than One Gate Before It Becomes Deductible

Business and rental losses can be limited separately by basis, at-risk, passive activity, and other rules. Each limitation requires its own history and release event.

A reported tax loss may have to pass through several separate limitation systems before it becomes deductible. Basis, at-risk, passive-activity and excess-business-loss rules should be tracked independently because each creates a different suspended attribute.

Basis is often the first gate

An owner generally cannot deduct pass-through losses beyond the basis rules applicable to the entity. S corporation stock/debt basis and partnership outside basis are computed differently.

At-risk is a separate economic-risk test

Even when basis exists, §465 can limit losses to amounts for which the taxpayer is considered economically at risk. Certain financing arrangements and guarantees require careful analysis.

Passive activity determines where the loss can be used

Section 469 can suspend otherwise allowable losses when the taxpayer does not materially participate or when the activity is a rental subject to passive treatment. Disposition rules can later release suspended passive losses.

Excess business loss can apply after those gates

For individuals, §461(l) can defer an aggregate business loss that survived earlier limitations. The resulting attribute then interacts with the NOL rules.

One suspended-loss number is not enough

A practitioner should maintain separate schedules showing which rule suspended each dollar and what event can release it. Combining attributes risks using a loss too early or failing to use it when permitted.

Planning takeaway

A loss has to pass through more than one gate.

Compute and carry forward each limitation separately, with a clear release condition and source workpaper.
