§1031 Exchange Planning: Deferral Is Powerful, but the Replacement Property Still Has to Make Economic Sense
A like-kind exchange can defer gain, but identification, timing, basis, debt, replacement-property economics, state tracking, and eventual disposition should be considered together.
A §1031 exchange can defer gain on qualifying real-property exchanges, but tax deferral should not force the taxpayer into a poor replacement property or an unworkable transaction timeline.
Verify that both sides are qualifying real property
Post-TCJA §1031 treatment is limited to real property. Entity interests and many other assets do not qualify. Confirm taxpayer identity and ownership structure before assuming the exchange works.
The timeline is procedural and unforgiving
Deferred exchanges generally require qualified-intermediary mechanics, identification within the statutory period and receipt of replacement property within the exchange period. A good investment found too late does not cure a missed deadline.
Boot and debt changes can create current gain
Cash received, nonqualifying property and net debt relief can create taxable boot. Model the entire exchange balance sheet and basis of replacement property.
State deferred gain may survive relocation
Some states preserve source jurisdiction over deferred gain and may require recurring information reporting. California Form 3840 and Oregon Form OR-24 are examples of state tracking regimes; verify the current rules for every originating and replacement jurisdiction.
Death or a later taxable sale can change the endpoint
Deferred gain may ultimately be recognized on sale, carried through another exchange, or affected by basis rules at death. The taxpayer should understand both the current deferral and the long-term path.
Planning takeaway
Deferral is powerful, but the replacement property still has to make economic sense.
Confirm the statutory mechanics, state tracking and replacement-property economics before allowing tax deferral to dictate the investment decision.
